Would you be cool with it?<\/p>\n<p class=\"p1\"><strong>The fact is that:<\/strong><\/p>\n<ul class=\"ul1\">\n<li class=\"li1\">Because of fractional reserve banking, your bank likely does, in fact, hand much of your money over to third parties without your knowledge or consent<\/li>\n<li class=\"li1\">You may not be cool with it<\/li>\n<\/ul>\n<p class=\"p1\">Findings from our study <a href=\"https:\/\/blog.genesis-mining.com\/perceptions-and-understanding-of-money-2020-a-note-from-marco-streng\"><span class=\"s1\">Perceptions and Understanding of Money \u2014 2020<\/span><\/a> indicate that a significant number of Americans are not aware of how fractional reserve banking works. 38% of respondents believed that banks had to have the exact amount of customer deposits in their reserves at all times.<\/p>\n<p class=\"p1\">While others may be generally aware that banks can re-lend or invest your money, they may not know the extent to which banks are doing so.<\/p>\n<p class=\"p1\">If you intend to continue using the American banking system, you will not have a say in the matter of where your money goes after you deposit it. But you may at least want to have a general idea of where your money is going thanks to fractional reserve banking. If so, keep on reading.<\/p>\n<h2 class=\"p1\">Explaining Fractional Reserve Banking<\/h2>\n<p class=\"p1\">The <a href=\"https:\/\/www.frbatlanta.org\/education\/classroom-economist\/fractional-reserve-banking\/economists-perspective-transcript\"><span class=\"s1\">Federal Reserve Bank of Atlanta<\/span><\/a> (tenuously) traces the roots of fractional reserve banking back to an unnamed goldsmith in ancient times. The story goes that the goldsmith, while holding clients\u2019 stores of gold, eventually realized that he could make a tidy sum by re-lending the gold. So long as he returned the gold to his stores before the client realized it was gone, then there was no harm to be done.<\/p>\n<p class=\"p1\">Now, replace gold in the above story with your bank deposits, and the goldsmith with your bank of choice. Here you have a simple explanation of how fractional reserve banking works.<\/p>\n<p class=\"p1\">The mechanism that allows for fractional reserve banking to take place is the reserve requirement, set by the Federal Reserve Board of Governors. The reserve requirement is the percentage of customer deposits that a bank is required to keep on hand.<span class=\"Apple-converted-space\">\u00a0<\/span><\/p>\n<p class=\"p1\"><span class=\"s1\"><a href=\"https:\/\/www.federalreserve.gov\/monetarypolicy\/reservereq.htm\">Per the Fed Board of Governors<\/a><\/span>, the reserve requirement for banks was reduced to zero effective March 15, 2020. This effectively means that your bank can lend out or invest 100% of the money that you and other customers give them. Fed Chairman Jerome Powell <a href=\"https:\/\/www.cnbc.com\/2020\/03\/15\/federal-reserve-cuts-rates-to-zero-and-launches-massive-700-billion-quantitative-easing-program.html\"><span class=\"s1\">has indicated that the nonexistent reserve requirement could persist<\/span><\/a> for the foreseeable future.<\/p>\n<h2 class=\"p1\">Why Fractional Reserve Banking Exists<\/h2>\n<p class=\"p1\">There are several reasons given for fractional reserve banking to exist. They include that:<\/p>\n<ul class=\"ul1\">\n<li class=\"li1\">Banks lending and investing customers\u2019 deposits allows the banks to make profits and sustain their business<\/li>\n<li class=\"li1\">Money \u201ccreated\u201d through lending and investment by banks grows the money supply<\/li>\n<li class=\"li1\">By growing the money supply and stimulating the flow of credit from banks to other institutions and individuals, fractional reserve banking \u201cgrows the economy\u201d<\/li>\n<\/ul>\n<p class=\"p1\">Fractional reserve banking is one of several tools that the Federal Reserve uses to manipulate the supply of money, and thus the relative value of the American dollar. In times of stagnant economic activity, the Fed may lower the reserve rate to encourage greater lending and, as the theory goes, stimulate economic activity. In times of inflation, it may do the opposite.<\/p>\n<p class=\"p1\">The idea that lending money while simultaneously showing that the money is present in your banking account constitutes \u201cgrowing\u201d the money supply may be confusing or even hollow<span class=\"s2\">\u2014such critiques certainly exist.<\/span><\/p>\n<p class=\"p5\">When there is a run on a bank, as may be the case in times of financial panic, then the perils of fractional reserve banking become abundantly clear. The money just isn\u2019t there when customers want it.<\/p>\n<p class=\"p5\">The idea that customers cannot theoretically withdraw their money en masse at any given time is just one of the criticisms of fractional reserve banking practices.<\/p>\n<h2 class=\"p1\">Critiques of Fractional Reserve Banking<\/h2>\n<p class=\"p1\">On a simple level, fractional reserve banking exposes customers to risk that they would likely prefer not to face. If, as a banking customer, you wanted to reap returns beyond modest bank interest rates, then you would have put your money in the stock market or another higher-yield investment vehicle.<span class=\"Apple-converted-space\">\u00a0<\/span><\/p>\n<p class=\"p1\">The benefit of banks for many is reliability. When you deposit your money in a bank, popular thinking may go that:<\/p>\n<ul class=\"ul1\">\n<li class=\"li1\">The bank should store your hard-earned money in a vault far more secure than anything you have access to<\/li>\n<li class=\"li1\">The bank should guarantee that you can access your money when you need it, without excuse or exception<\/li>\n<\/ul>\n<p class=\"p1\">Under fractional reserve banking, it may instead be true that:<\/p>\n<ul class=\"ul1\">\n<li class=\"li1\">Your money is not held by the bank you deposited it in at all, let alone in a vault<\/li>\n<li class=\"li1\">If enough customers of consequence request to withdraw their money at the same time, then there may not be enough money in bank coffers to guarantee access to your money<\/li>\n<\/ul>\n<p class=\"p7\"><span class=\"s3\">This may happen if, say, there is <a href=\"https:\/\/www.history.com\/topics\/great-depression\/bank-run%23:~:text=The%2520first%2520of%2520four%2520separate,withdraw%2520their%2520funds%2520at%2520once.\"><span class=\"s1\">a bank run precipitating an economic Depression<\/span><\/a>. Or, perhaps if banks <a href=\"https:\/\/www.investopedia.com\/articles\/07\/subprime-overview.asp\"><span class=\"s1\">have lent large swathes of customers\u2019 deposits to borrowers that should not have qualified for a mortgage under any circumstance<\/span><\/a>.<\/span><\/p>\n<p class=\"p1\">History has painfully demonstrated the risks of having too few assets on hand and too many assets tied up in non-guaranteed (or downright risky) investments. These risks are, in a nutshell, those presented by the fractional reserve banking system.<\/p>\n<h2 class=\"p1\">Conclusion<\/h2>\n<p class=\"p1\">The history of fractional reserve banking is one of extreme booms and busts. A reserve requirement of zero theoretically permits banks to maximize their revenues, but boom times can cause widespread financial slaughter on individual and societal levels.
